Leveraged ETFs, products designed to deliver 2x or 3x the daily return of an index, are among the most widely misunderstood instruments in modern markets. The appeal is straightforward: amplified upside in a rising market. The risks, however, are structural, persistent, and often invisible to the investors who bear them.
The problem is not leverage. Leverage has a legitimate role in portfolios when applied thoughtfully. The problem is a specific mechanical feature baked into leveraged ETFs: the daily reset.
The Math Behind the Loss
A 5% loss does not require a 5% gain to break even. It requires a 5.26% gain just to return to where you started. A 10% loss requires an 11.1% gain. A 20% loss requires a 25% gain. At 50%, you need a full 100% gain to recover. The larger the loss, the steeper the recovery required.
This asymmetry is illustrated below across a range of drawdown scenarios, with and without leverage.

Daily Reset Explained: Path Dependence Affects Return
Leveraged ETFs reset their leverage every single day. At the close of each session, the fund recalculates its exposure from a new net asset value. The consequence of this mechanical feature is path dependence: the return you experience over any multi-day holding period depends not just on where the index starts and ends, but on every move in between. This is the critical difference from holding a stock on margin. With margin, your position size is fixed. If the underlying recovers, your holding recovers with it in direct proportion. With a leveraged ETF, the daily reset breaks that relationship entirely.
The chart below explains further. In Path A, the index gains a steady 1% per day. In Path B, the index alternates between +5% and -4.76% daily moves. As shown below, the low volatility environment provides a stable leveraged return, but the outcomes for margin vs. daily-reset ETF diverge sharply in the volatile path.

In Path B, the index is essentially flat after ten days. The 3x ETF, however, loses approximately 7% purely due to the compounding cost of daily volatility.

When to Use Leveraged ETFs?
The core problem is not the product; it is the mismatch between the product’s mechanics and how most retail investors hold it. Survey data and ETF flow analysis consistently show that retail holders tend to maintain leveraged ETF positions for weeks or months which is far beyond the window for which these instruments are designed. The result is that they bear all the costs of daily rebalancing while capturing none of the benefits of a disciplined tactical strategy. For investors with a genuine desire for leveraged long-term exposure, the better path runs through structured products, margin accounts, or options overlays, each of which preserves the economic intent of leverage without the compounding mechanics that silently erode it over time.For short-term tactical traders who understand the mechanics and manage their holding periods accordingly, these products serve a legitimate purpose. For most retail investors who hold for increased long-term return expectations, the reality is a product that is structurally biased against them… not through fees or market manipulation, but through mathematics.

A leveraged exchange-traded fund (ETF) uses financial derivatives and debt to amplify the returns of an underlying index. Leveraged ETFs are available for most indexes, such as the Nasdaq-100 and the Dow Jones Industrial Average. These funds aim to keep a constant amount of leverage during the investment time frame, such as a 2:1 or 3:1 ratio. A leveraged fund with a 2:1 ratio means that each dollar of investor capital used is matched with an additional dollar of invested debt. If one day the underlying index returns 1%, the fund will theoretically return 2%. The 2:1 ratio works in the opposite direction as well. If the index drops 1%, your loss would then be 2%. The 2% return is theoretical, as management fees and transaction costs reduce the full effects of leverage.
